Alphabet’s (GOOGL) AI spending has seen a significant increase, but the company’s sales and profits have also surged, creating a unique balancing act that will be put to the test in the upcoming earnings report.

In the first quarter, Alphabet’s operating margin reached 36.1%, its highest level in five years. Revenue grew by 22% and operating income jumped by 30%, showcasing the company’s ability to manage its expenses while driving growth.

One of the key drivers of this growth has been Google Cloud, with revenue surging by 63% to over $20 billion last quarter. Additionally, Search revenue rose by 19%, and Cloud operating income tripled, providing Alphabet with a strong profit engine alongside its advertising business.

However, the cost of Alphabet’s AI investments is becoming more significant. The company spent $35.7 billion last quarter on servers, data centers, and other infrastructure, with Wall Street expecting capital expenditures to approach $44 billion in the upcoming report. Alphabet plans to spend up to $190 billion for the full year, with even higher spending forecasted for 2027.

While the immediate cash outlay is substantial, the impact on profits will be felt over time. Alphabet spreads the cost of servers and network equipment over six years, meaning that current spending will continue to affect profits well into the future.

As a result, Alphabet has warned that depreciation will accelerate this year as earlier investments enter service, leading to increased energy and data center costs. Wall Street expects the company’s operating margin to ease to 34.7% this quarter as spending approaches $44 billion.

Maintaining margins around 35% while sustaining sales growth of around 20% would demonstrate that Alphabet is effectively managing its AI spending. However, a significant decline in margins as spending rises would indicate that the company’s AI bill is catching up.

In conclusion, Alphabet’s ability to balance its AI investments with revenue growth will be closely watched in the upcoming earnings report. The company’s performance will provide valuable insights into its strategy for managing the increasing costs of AI while driving continued profitability.
